Try using "append":

image=/boot/vmlinuz-2.2.16-22
	label=linux
	read-only
	root=/dev/hda3
	append="mem=256M"

Re-run "lilo" after making the change to /etc/lilo.conf, and reboot.  We had
one of our boxes doing that last week -- sure impacts VMWare's performance...
